Excess on hand versus excess on order
Two distinct charges flow from a demand miss. The first is the write-down of inventory already on the balance sheet — finished chips, wafers in process, and components — to net realizable value. The second, which is larger for fabless companies, is a charge against purchase commitments: if a company has prepaid or contractually committed to foundry wafers and packaging that demand no longer supports, it must accrue a loss on those commitments even though the goods have not yet been received. A reader analyzing a soft-margin quarter should look first to the inventory footnote and the MD&A for a disclosed provision before attributing the move to pricing or mix. The reverse effect can also appear: when previously written-down inventory is later sold, the recovery can lift margin, which is why the timing and disclosure of provisions deserve attention. How the estimate is built
An excess-and-obsolete provision is an estimate, and the inputs to that estimate are what make it a critical accounting matter.
